It looks like the developers need to fix this bug. This video shows how to follow the yellow icons while holding down the RMB to find the lost sheep once you get that quest. However, I decided to take a shortcut and go through the water to get him back to his owner. As you will see I ended up getting stuck under the waterplane and had to restart the game.
